One person was killed and two others injured following a stabbing spree in Melbourne, Australia on Friday that police say they are treating as a terrorism incident.

Witnesses said the man - who was wearing a dark tunic - attacked members of the public in a popular shopping district with a knife as his vehicle was ablaze, before being confronted by police.

"Police initially responded to a report of a auto on fire near the corner of Swanston Street about 4.20pm", Victoria Police wrote in a statement.

Officers were confronted near the burning vehicle by a man "brandishing a knife and threatening them" while passersby called out that people had been stabbed, Victoria state police Supt.

Police have shot a knife-wielding man after three people were stabbed in Melbourne's Bourke Street.

Police said there was no terrorism link at this stage but they are "keeping an open mind".

Social media footage showed the attacker trying several times to stab one of the officers before a second officer drew his gun and a single shot could be heard.

Police told people to stay away from the area.

Ashton said the attacker was known to the authorities at the state and federal level, mainly due to his relatives who are persons of interest to police.

Two police officers arrive nearly instantly to find a blue utility vehicle ablaze, with flames shooting high into the air.

The suspect attacked and stabbed two other people, with one reported to have suffered a head wound. "They are in a suspected critical condition", they said.

But as the attacks continued unabated, eventually one officer opted for lethal force, shooting the suspect in the chest.

"He is someone who is accordingly known to Victoria Police and the federal intelligence agencies", he said.

At least two members of the public bravely tried to help police. "A third person has also been taken to hospital".

"This is an evil and terrifying thing that happened in our city and state today, and we condemn it", he said.

"There was a massive flame and bang, just smoke and lots of people", witness Shelley Reid told Nine News.
